Concept Of Time Value Of Money,Net Present

  • Present value is a concept which shows that money
    has time value.
  • Dealing with cash flows at different points of
    time can be made easier using a time line that
    shows both the value and timing of cash flows.
  • Cash inflows are called positive cash flows and
    cash outflows are called negative negative cash
    flows.
  • Discount rate is a rate at which present and
    future cash flows are traded off.

    converts them into cash flows in present value
    terms.

  • Thus one can infer that option a is better
    than option b in the above case.

  • To calculate the present value,we discount the
    expected payoff by the rate of return offered by
    equivalent investment alternatives in the capital
    or financial markets.This rate of return is often
    called as discount rate,hurdle rate or
    oppurtunity cost of capital.
  • It is referred to as oppurtunity cost since it is
    the return forgone by investing in the project
    rather than investing in the securities.In our
    example the oppurtunity cost was 9.Present value
    was obtained by dividing Rs.5lac by 1.09.
